China’s tech stocks are going through one of the toughest stretches in recent memory.

The hardware sector, which not long ago was riding high on the AI boom euphoria, has now racked up significant losses and is on track to close the quarter in the red, with quarterly performance already being called the worst in the recent period. It all started with a turbulent July, marked by an intense selloff that caught a lot of investors off guard, and the domino effect was fast enough to wipe out a big chunk of the gains the sector had built up in prior months, when the AI narrative was still propping up prices with plenty of room to spare.

The trigger was growing doubt about whether AI companies can actually justify their sky-high valuations and ever-increasing spending without delivering the returns the market expects. The bill came due fast, and the results showed up in the indexes. The Star 50 and ChiNext, two of the main barometers for the tech sector in China, have already dropped roughly 30% since the end of June, and some hardware companies have felt the hit even harder. That includes Biwin Storage Technology and Moore Threads Technology, two companies directly tied to the AI ecosystem that rank among the biggest losers of the period, with declines exceeding 40%. 📉 What was supposed to be the big moment for Chinese tech has turned into a warning sign for the global market.

What Is Behind the Market Drop

To understand the full scope of the problem, it helps to look at the context leading up to the decline. During the first half of the year, the Chinese hardware sector was riding the artificial intelligence wave with plenty of confidence. Companies involved in chip production, memory, servers, data center equipment, and network infrastructure saw their stocks surge, fueled by expectations that the global race for computing power would directly benefit China’s tech ecosystem. Valuations climbed quickly, sometimes without a solid foundation of revenue or profit to back up the optimism, and that created built-up pressure that eventually had to be released one way or another.

The turning point came when the market started questioning the real return on AI investments in a much more serious way. It is not a new discussion, but it gained momentum and credibility throughout July, especially as the perception grew that monetization cycles for AI technologies were taking longer than expected to materialize. Once that became clear, investors who had bet big on the sector started pulling back, and the market drop that followed was amplified by herd behavior, something very common in markets operating with high volatility and heavy liquidity.

The picture got even more complicated when geopolitical tensions came back into focus. American restrictions on the export of advanced chips to China remain in effect and, in some cases, have been expanded, limiting Chinese hardware companies’ access to the cutting-edge technologies needed to compete on equal footing in high-performance AI development. This structural factor weighs constantly on the sector’s outlook and contributes to international investors maintaining a more cautious stance toward Chinese tech stocks, even during recovery periods.

AI Valuations Under Pressure

One of the central issues in this crisis lies in the AI valuations the market had been assigning over recent quarters. During the upswing, many companies were priced based on highly optimistic projections about the growth of demand for artificial intelligence infrastructure. High-performance chips, specialized memory, data center cooling systems, and ultrafast networking components made the hot asset list, and any company with some exposure to the theme benefited from the wave of capital flowing into the sector. The problem is that those projections were, in many cases, built on adoption expectations that had not yet been confirmed in practice.

As questions about the real speed of return on AI investments grew louder, AI valuations started getting revised downward at a rapid pace. Analysts who had previously defended elevated multiples shifted to more conservative criteria, and that created a cascading effect on stock prices. Companies trading at a steep premium relative to their fundamentals were the hardest hit, especially those without a consistent track record of cash generation. The market, which had been tolerant of growth at any cost, began demanding concrete results, and few players in the Chinese hardware sector were ready for such an abrupt shift in sentiment.

It is worth noting that this movement is not unique to China. In other markets, including the United States, tech companies also went through AI-related valuation revisions throughout the year. The difference is that in China’s case, structural factors like external technology restrictions and domestic regulatory pressure end up amplifying the impact of corrections, making the recovery process slower and more uncertain. That partly explains why quarterly performance for the hardware sector in China fell so far short of what the market expected at the start of the year. 📊

Hardware Companies in the Eye of the Storm

Hardware companies were, without a doubt, the ones hit hardest by this correction. Names like Biwin Storage Technology and Moore Threads Technology illustrate the situation well, showing up among the assets that fell the most during the quarter. Unlike software companies, which have leaner cost structures and can adapt their business models more quickly, hardware manufacturers operate with long production cycles, high fixed capital investments, and margins that depend heavily on sales volume. When demand slows down or product prices drop, the impact on profitability is immediate and tough to work around in the short term.

Among the hardest-hit segments are manufacturers of components designed for AI data centers, which had expanded production capacity betting on demand that, at least for now, has not arrived at the expected volume. That created an oversupply in certain market niches, putting even more pressure on prices and eroding margins. Some companies went as far as revising their expansion plans, postponing investments that had been scheduled for the second half of the year, which by itself already served as a negative signal for investors watching the sector closely.

Even with all of this adversity, it is important not to lose sight of the fact that China’s hardware sector still has a solid industrial base and a capacity for scale that few countries can replicate. The current challenges are real and significant, but they are also part of a natural adjustment cycle that happens in any market coming off a period of rapid growth. What the coming quarters will reveal is whether these companies can adapt their strategies to an environment with more realistic AI expectations, delivering results that justify investor confidence without relying on inflated narratives to prop up their valuations.

What to Expect Going Forward

The big question mark for the coming months is whether this correction represents just a one-time adjustment or the start of a longer phase of caution toward Chinese hardware. Some analysts see the current drops as a buying opportunity, since prices for several companies have returned to levels closer to their actual fundamentals. Others prefer to wait for clearer signs that demand for AI infrastructure is truly going to take off before jumping back into the sector. This split in opinion is actually healthy, because it shows the market has gone back to looking at the numbers with more scrutiny.

It is also worth keeping a close eye on how trade tensions between China and the United States evolve in the coming weeks. Any developments on that front could directly shift investor expectations, for better or worse. If there is any kind of easing on restrictions, the hardware sector could get a meaningful boost. On the other hand, further tightening would likely keep pressure on stock prices for longer.

China’s tech stock market is going through a period of readjustment, and the hardware sector is at the epicenter of that process. The speed at which things changed throughout this quarter surprised even the most experienced analysts, and what comes next depends on both domestic factors and how the global AI market behaves over the next few weeks. For now, the signal the market is sending is clear: growth without concrete value delivery does not sustain valuations for long. 🚨
